Are the prizes and annual profits allocated from the fund's profits or simply taken from the principal of new investors?

I am familar with the latter technique

2% for 12 months and 25K minimum to boot is pretty dire really (unless they are offering 100% capital protection and a free back rub once a week I suppose )...there are better one year bonds out there which have lower minimums and higher interest rates with not much more risk - find a good advisor rather than speaking to a banker.
