You can apply for a 175 while you are in Australia (if you qualify for it). Its an offshore visa, as you say, so when DIAC are ready to grant it they notify you and you have to leave Australia in order to get the grant - a few days in NZ would suffice

Thanks you so much... you response clears up lot of my confusions...

Few other questions - I am not NZer and if I apply 175 do I need to provide an overseas address (such as an NZ address) in the application? if my wife (a NZer) joins the application as a secondary applicant... does she need to make a border run with me when it is time for the visa to be granted?

I did exactly this, I arrived in Australia on a 461 and applied for a 175/176 (176 is the state sponsored 175 I seem to remember) after arriving. We then left the country for 2 weeks after our visa grant was issued to get the visas validated in our passports.
